Methanol is a highly combustible fluid with an octane rating in the area of 113 (Regular pump gas is 87, premium gas is 93 or 94). Because it's so flammable, you're smart to mix it down to a 49/51 ratio with water... or just buy windshield washer fluid (which contains a non-flammable methanol mixture).
You inject methanol into the intake tract before the combustion chamber... in our cars usually in the intercooler cold pipe or right at the intake side of the cylinder head.
The methanol mixes with the air-fuel mixture, effectively cooling the charge and boosting the octane rating of the overall mixture. The result is less knock, cooler temps, and more power (by allowing you to advance timing).
It can be complicated to get right... like.. when to spray and how much and for how long, etc, but if you can make it work right, it does a great job.
